Does anyone know if it is possible to have a remote user who has a 7940 phone who is connecting through a software vpn? Does this work? If not what do you need?

No, it is not possible to use software VPN to connect 7940 from remote location.
You may consider
Cisco 8XX router
Cisco ASA 5505
The above devices are capable of setting VPN tunnels to headend VPN concentrator, and they also have 4 port switch thereby you can conenct your 7940 phone.

So you need to have a switch for this phone? What about an older Pix? will that work? or are you saying the only two solutions are the ASA5505 and the 8xx

So I can create a vpn tunnel from my house (with a pix506 or 515) to work ASA. How does the phone hook into all of this?

Hoping that PIX has one fast ethernet port, you can connect your phone to that.
