Encapsulation is point to point or in other words from port X of switch A to port Y of switch B. For your dot1q trunk, just make sure native vlan is the same for both sides.
Now, your question about layer 3 is not very clear, do you have the switch connected to a router that is doing the inverlan routing? A little bit more of explanation will be needed.
