LMS3.1 Install upgrade failes on backups. error (704)

I'm running LMS 3.0.1. Common Services 3.1.1 on Windows 2003 server Standard Edition Service Pack 2. When trying to upgrade to LMS 3.1 Installation breaks while trying to do a backup; error(704). The message says that the directory being used don't have write access. I've tried giving this directory all possible permissions, but the problem still remains. I can create/delete/modify files on this directory no problem. I also noticed that my regular scheduled backups on a different directory, different disk also stopped working few months ago with the same error.

Any ideas… Thanks.

Please post the entire dbbackup.log. This error is quite generic, and simply means something went wrong with the tar command.
