I encounter the same problem when I configure a Cisco 1600 to connect to my broadband provider using pppoe. Eventually I fixed the problem by taking out the configuration statement "ppp authentication pap" under the dialer interface, but leaving the "ppp pap sent-usrname ...." intact.
I turn on the debug ppp neg again, it seems that the provider want to authenticate the router first. Following is the configuration of my dialer:
ip address negotiated
ip mtu 1492
ip nat outside
dialer pool 1
ppp pap sent-username kepler@provider password 0 cisco
