GRE is a good way to tunnel routing protocols and other multicast packets.

"key" and "sequence number". how will this effect
GRE's capability of being a tunneling protocol?

Yes, but what are the other alternatives? Is it possible at all to do dynamic routing using L2TP/IPsec?

With IPSEC I think your access-list can permit multi-cast or broadcast traffic therefore allowing dynamic routing table to update. Ive never tried it though so it might be worth getting one of Ciscos engineers on the line if it doesnt work. Anyone out there doing this?

Thank you Manoj. We were configuring another box that does not support GRE over IPsec, and so wanted to try and interoperate with CISCO using L2TP/IPsec.
