AAA new-model activates the AAA subsystem on the Cisco router or switch running IOS.
The AAA subsystem provides services for Authentication, Authorization, and Accounting. As Mahmood suggests this is frequently associated with an external authentication server, but AAA also gives you some additional capabilities within the local device without requiring an external server.
The default behavior of the IOS without AAA is to authenticate users using a line password (a shared password where everyone uses the same password). With AAA you have the ability to create unique usernames and passwords so that every person has their own login ID and password. This is a major improvement in the security of the router.
If you do use an external server then the capabilities of AAA are even greater.
